CS 007
COMPOUNDING
good for savings. bad for debt.
THE MAGIC OF COMPOUNDING
โ€ข Not convinced that Albert Einstein
said it was the greatest force in the
universe.
โ€ข It's the key to almost all long term
financial planning.
โ€ข Exponentials are bad in algorithmic
cost, good for savings returns.
โ€ข The problem is that financial rates of
return seem small, particularly in the
early years.
โ€ข The key is to stick with it.
COMPOUNDING MADE EASY
โ€ข Rule of 72
โ€ข For each year, just use โ€จ
=POWER(1+rate, year)
โ€ข 4% over 20 years is 2.19x
โ€ข 8% over 20 years is 4.66x
โ€ข Careful: it works on debt
just as well as savings... in
reverse!
ANNUAL PERCENTAGE RATE (APR)
โ€ข Standardized measure of how expensive a
loan is, or the expected return of an
investment
โ€ข Needed because of the wide variety of
fees and interest-rate structures possible.
โ€ข Does not include compounding
โ€ข Tends to be higher than nominal interest
rate due to fees or related payment
requirements.
โ€ข APR = simple interestโ€จ
APY = compound interestโ€จ
โ€จ
1% monthly = 12% APR = 12.68% APY
APR = Periodic Rate x Number of Periods in a Year
APY = (1 + Periodic Rate) ^ Number of Periods - 1
APR โ‰  APY
THE BENEFITS OF AN EARLY START
โ€ข Compounding really takes off
over long time periods
โ€ข Exponential functions are non-
linear. Every time period builds
on the previous one.
โ€ข In most retirement planning
models, money saved between
ages 25 - 35 produces more
assets in retirement than all
savings between 35 โ€“ 65!
Years Return at 8%
10 2.16x
20 4.66x
30 10.06x
40 21.72x
50 46.9x

TYPES OF INVESTMENTS

COMMON WAYS TO INVEST
โ€ข We have aggregated over 200
years of data on the primary
ways that people invest their
money.
โ€ข Real return is return net of
inflation, which measures how
money devalues over time. (in
this chart, dollars)
โ€ข Stocks have the highest
annualized return over long time
periods, but also higher
volatility.
* http://www.econlib.org/library/Enc/StockMarket.html
STOCKS / EQUITIES
โ€ข Stock is a security that represents
ownership in a corporation.
โ€ข There are over 3,000 publicly traded
stocks in the US alone.
โ€ข Returns based on capital appreciation
& dividends.
โ€ข Businesses over time grow with the
economy & adjust for inflation
โ€ข Many ways to sub-divide stocks:
โ€ข Large cap vs. Small cap
โ€ข US vs. Developed Markets vs.
Emerging Markets
โ€ข Growth vs. Value
BONDS
โ€ข A bond is a debt investment representing a
portion of a loan.
โ€ข Maturity date, coupon rate & market price
all matter. Typically issued at $1000 per
bond, but then trade at any price.
โ€ข Higher credit quality, the lower the rate.
โ€ข Returns based on capital appreciation &
interest income.
โ€ข U.S. Treasuries = key benchmark
โ€ข Many ways to sub-divide bonds:
โ€ข Government vs. Corporate
โ€ข Domestic vs. International
โ€ข Municipal bonds have special tax treatment
COMMODITIES
โ€ข A commodity is a basic good used in
commerce.
โ€ข Renewable (e.g. agriculture, lumber)
โ€ข Non-renewable (e.g. iron, oil, gold)
โ€ข Returns based on appreciation only.
โ€ข Simon-Ehrlich wager from 1980,
scarcity vs. tech. Pick commodities
non-government controlled, will they
rise or fall in price?โ€จ
โ€จ
(Simon won in 1990, but there is quite
a bit of debate about alternate time
periods)

REAL ESTATE
โ€ข Real estate is a combination of
land & facilities that occupy
that land.
โ€ข Investment real estate excludes
your primary residence.
โ€ข Returns based both on rental
income & capital appreciation.
โ€ข Real Estate Investment Trusts
(REITs) trade on the public
markets w/ special tax
treatment.
DIVERSIFICATION
donโ€™t turn down a free lunch
ASSET CLASSES: VOLATILITY & CORRELATION
โ€ข Asset classes vary in
terms of historical return,
but also vary in volatility
โ€ข Movements of different
asset classes vary in
correlation
โ€ข Asset class correlation
has been increasing over
time, but still varies.
* https://research.wealthfront.com/whitepapers/investment-methodology/
RISK-ADJUSTED RETURN
โ€ข Absolute return of an
asset class isnโ€™t the only
thing that matters.
Volatility also matters.
โ€ข Bill Sharpe developed the
Sharpe Ratio in 1966,
revised in 1994.
MODERN PORTFOLIO THEORY
โ€ข Harry Markowitz
introduced in 1952.
Nobel Prize.
โ€ข You can reduce portfolio
risk for a given expected
return by combining
different asset profiles
โ€ข The Markowitz Bullet

TAXES MATTER
โ€ข Tax rates vary for interest,
dividends & capital gains.
โ€ข Asset classes vary in terms of
the source of their historical
return.
โ€ข After-tax risk-adjusted return
is critical for taxable accounts.
โ€ข Before-tax risk-adjusted
return is critical for tax-
deferred accounts (401k, IRA)

HOW TO INVEST
what to do & why you do it
BROKERAGE ACCOUNTS
โ€ข In most countries, large banks provide
brokerage services.
โ€ข In the United States, brokerages are financial
firms that offer security accounts, regulated by
the SEC & FINRA.
โ€ข Most large banks have acquired or built
brokerages.
โ€ข These are not bank accounts, but they are
institutions where you can deposit money and
purchase (and sell) securities.
โ€ข Unlike bank accounts, you can lose money.
Investments can and do go down, sometimes
over long periods of time.
โ€ข SIPC insurance created in 1970, is currently
$500,000. Covers when brokerages
inappropriately endanger customer assets.
HOW DO YOU MEASURE INVESTMENT RETURN?
โ€ข Alpha ฮฑ is defined as excess return
over the market rate of return.
โ€ข Beta ฮฒ is defined as the measure of
volatility compared to its market
benchmark over time.
โ€ข Beta of 1 implies expected market
performance & volatility.
โ€ข Both are derived from the Capital
Asset Pricing Model (CAPM)
โ€ข The key is to achieve the best risk-
adjusted return, net of fees &
taxes.
TYPES OF INVESTMENT APPROACH
โ€ข Fundamental analysis attempts to
choose securities based on the
business performance & valuation.
โ€ข Technical analysis attempts to choose
securities based on price patterns.
โ€ข Neither have demonstrated credible
& repeatable above-market risk-
adjusted performance net of fees in
practice for the average professional.
โ€ข Fundamental analysis is very useful as
a business owner & operator. Warren
Buffett annual letters are famous for
good reason.
THE SECULAR RISE OF INDEX FUNDS
โ€ข A Random Walk Down Wall Street was
published in 1973.
โ€ข Vanguard launched the first consumer-
focused index mutual fund on Dec 31,
1975.
โ€ข Index funds now hold more than $4 trillion
in assets, and represent the majority of
new equity fund inflows.
โ€ข Large difference between broad, market
based index funds (like VTI) and niche
index funds based on alternate
approaches or subsets of the market.
โ€ข Factor-based investing has credible
academic evidence, but the primary issue
in practice has been high fees.
GOOD INVESTING IS
BORING
otherwise, you are doing it wrong.
GOOD INVESTING IS BORING
โ€ข No one wants to be average,
but with investing, โ€œaverageโ€
is actually well above
average.
โ€ข You will beat most mutual
funds, hedge funds & your
peers with simple, low cost
index funds.
โ€ข Asset allocation explains
~90% of the variance in
manager performance
A RANDOM WALK DOWN WALL STREET
โ€ข Over 40 years old, by famous
Princeton economist Burt Malkiel
โ€ข Most professionals fail to beat a
simple market-weighted index, net
of fees.
โ€ข The fee is the killer. It means
professionals have to reliably beat
the index by more than their fee.
โ€ข The ones who do, donโ€™t repeat for
the next time period.
โ€ข Keep your fees low by using index
funds for each asset.
RETAIL INVESTORS DO WORSE THAN THE PROS
โ€ข Dalbar publishes research
annually covering 20 years of
retail investor returns.
โ€ข The average equity investor
underperformed the S&P 500 by
4.32% over the 20 year period
from 1992-2011. **
โ€ข The overall S&P 500 return over
the same time period was 7.75%
with dividends reinvested. *
โ€ข Biggest causes are high fees and
market timing errors.
* https://dqydj.com/sp-500-return-calculator/ ** https://www.dalbar.com/QAIB/Index
MARKET TIMING IS TERRIBLE
โ€ข History of money flowing
into equities shows how
badly people do.
โ€ข Dalbar research consistently
shows market timing as one
of the main reason retail
investors underperform the
market.
โ€ข You have to be right twice.
โ€ข Just. Keep. Saving.
ASSET CLASSES: WINNERS RARELY REPEAT
โ€ข Asset classes vary in terms
of historical return, but also
vary in volatility
โ€ข Movements of different
asset classes vary in
correlation
โ€ข Asset class correlation has
been increasing over time,
but still varies.
โ€ข Stay diversified.
* https://research.wealthfront.com/whitepapers/investment-methodology/
REBALANCING
โ€ข Over long time periods, asset
allocation will drift due to varied
performance.
โ€ข Tax efficient methods: intelligent
dividend reinvestment, deposits,
withdrawals.
โ€ข Trigger-based rebalancing
occurs only after a certain %
drift from the ideal allocation.
โ€ข Reduces risk over time, does not
necessarily improve returns.
FOUR KEYS TO GOOD INVESTING
Keep Saving1
2 Low Fees
3
4 Minimize Taxes
Stay Diversi๏ฌed
ITโ€™S A MARATHON, NOT A SPRINT.

Stanford CS 007-07: Personal Finance for Engineers / Good Investing is Boring

  • 4. THE MAGIC OF COMPOUNDING โ€ข Not convinced that Albert Einstein said it was the greatest force in the universe. โ€ข It's the key to almost all long term financial planning. โ€ข Exponentials are bad in algorithmic cost, good for savings returns. โ€ข The problem is that financial rates of return seem small, particularly in the early years. โ€ข The key is to stick with it.
  • 5. COMPOUNDING MADE EASY โ€ข Rule of 72 โ€ข For each year, just use โ€จ =POWER(1+rate, year) โ€ข 4% over 20 years is 2.19x โ€ข 8% over 20 years is 4.66x โ€ข Careful: it works on debt just as well as savings... in reverse!
  • 6. ANNUAL PERCENTAGE RATE (APR) โ€ข Standardized measure of how expensive a loan is, or the expected return of an investment โ€ข Needed because of the wide variety of fees and interest-rate structures possible. โ€ข Does not include compounding โ€ข Tends to be higher than nominal interest rate due to fees or related payment requirements. โ€ข APR = simple interestโ€จ APY = compound interestโ€จ โ€จ 1% monthly = 12% APR = 12.68% APY APR = Periodic Rate x Number of Periods in a Year APY = (1 + Periodic Rate) ^ Number of Periods - 1 APR โ‰  APY
  • 7. THE BENEFITS OF AN EARLY START โ€ข Compounding really takes off over long time periods โ€ข Exponential functions are non- linear. Every time period builds on the previous one. โ€ข In most retirement planning models, money saved between ages 25 - 35 produces more assets in retirement than all savings between 35 โ€“ 65! Years Return at 8% 10 2.16x 20 4.66x 30 10.06x 40 21.72x 50 46.9x

  • 15. COMMON WAYS TO INVEST โ€ข We have aggregated over 200 years of data on the primary ways that people invest their money. โ€ข Real return is return net of inflation, which measures how money devalues over time. (in this chart, dollars) โ€ข Stocks have the highest annualized return over long time periods, but also higher volatility. * http://www.econlib.org/library/Enc/StockMarket.html
  • 16. STOCKS / EQUITIES โ€ข Stock is a security that represents ownership in a corporation. โ€ข There are over 3,000 publicly traded stocks in the US alone. โ€ข Returns based on capital appreciation & dividends. โ€ข Businesses over time grow with the economy & adjust for inflation โ€ข Many ways to sub-divide stocks: โ€ข Large cap vs. Small cap โ€ข US vs. Developed Markets vs. Emerging Markets โ€ข Growth vs. Value
  • 17. BONDS โ€ข A bond is a debt investment representing a portion of a loan. โ€ข Maturity date, coupon rate & market price all matter. Typically issued at $1000 per bond, but then trade at any price. โ€ข Higher credit quality, the lower the rate. โ€ข Returns based on capital appreciation & interest income. โ€ข U.S. Treasuries = key benchmark โ€ข Many ways to sub-divide bonds: โ€ข Government vs. Corporate โ€ข Domestic vs. International โ€ข Municipal bonds have special tax treatment
  • 18. COMMODITIES โ€ข A commodity is a basic good used in commerce. โ€ข Renewable (e.g. agriculture, lumber) โ€ข Non-renewable (e.g. iron, oil, gold) โ€ข Returns based on appreciation only. โ€ข Simon-Ehrlich wager from 1980, scarcity vs. tech. Pick commodities non-government controlled, will they rise or fall in price?โ€จ โ€จ (Simon won in 1990, but there is quite a bit of debate about alternate time periods) * https://en.wikipedia.org/wiki/Simonโ€“Ehrlich_wager
  • 19. REAL ESTATE โ€ข Real estate is a combination of land & facilities that occupy that land. โ€ข Investment real estate excludes your primary residence. โ€ข Returns based both on rental income & capital appreciation. โ€ข Real Estate Investment Trusts (REITs) trade on the public markets w/ special tax treatment.
  • 21. ASSET CLASSES: VOLATILITY & CORRELATION โ€ข Asset classes vary in terms of historical return, but also vary in volatility โ€ข Movements of different asset classes vary in correlation โ€ข Asset class correlation has been increasing over time, but still varies. * https://research.wealthfront.com/whitepapers/investment-methodology/
  • 22. RISK-ADJUSTED RETURN โ€ข Absolute return of an asset class isnโ€™t the only thing that matters. Volatility also matters. โ€ข Bill Sharpe developed the Sharpe Ratio in 1966, revised in 1994.
  • 23. MODERN PORTFOLIO THEORY โ€ข Harry Markowitz introduced in 1952. Nobel Prize. โ€ข You can reduce portfolio risk for a given expected return by combining different asset profiles โ€ข The Markowitz Bullet * https://en.wikipedia.org/wiki/Modern_portfolio_theory
  • 24. TAXES MATTER โ€ข Tax rates vary for interest, dividends & capital gains. โ€ข Asset classes vary in terms of the source of their historical return. โ€ข After-tax risk-adjusted return is critical for taxable accounts. โ€ข Before-tax risk-adjusted return is critical for tax- deferred accounts (401k, IRA) * https://research.wealthfront.com/whitepapers/investment-methodology/
  • 25. HOW TO INVEST what to do & why you do it
  • 26. BROKERAGE ACCOUNTS โ€ข In most countries, large banks provide brokerage services. โ€ข In the United States, brokerages are financial firms that offer security accounts, regulated by the SEC & FINRA. โ€ข Most large banks have acquired or built brokerages. โ€ข These are not bank accounts, but they are institutions where you can deposit money and purchase (and sell) securities. โ€ข Unlike bank accounts, you can lose money. Investments can and do go down, sometimes over long periods of time. โ€ข SIPC insurance created in 1970, is currently $500,000. Covers when brokerages inappropriately endanger customer assets.
  • 27. HOW DO YOU MEASURE INVESTMENT RETURN? โ€ข Alpha ฮฑ is defined as excess return over the market rate of return. โ€ข Beta ฮฒ is defined as the measure of volatility compared to its market benchmark over time. โ€ข Beta of 1 implies expected market performance & volatility. โ€ข Both are derived from the Capital Asset Pricing Model (CAPM) โ€ข The key is to achieve the best risk- adjusted return, net of fees & taxes.
  • 28. TYPES OF INVESTMENT APPROACH โ€ข Fundamental analysis attempts to choose securities based on the business performance & valuation. โ€ข Technical analysis attempts to choose securities based on price patterns. โ€ข Neither have demonstrated credible & repeatable above-market risk- adjusted performance net of fees in practice for the average professional. โ€ข Fundamental analysis is very useful as a business owner & operator. Warren Buffett annual letters are famous for good reason.
  • 29. THE SECULAR RISE OF INDEX FUNDS โ€ข A Random Walk Down Wall Street was published in 1973. โ€ข Vanguard launched the first consumer- focused index mutual fund on Dec 31, 1975. โ€ข Index funds now hold more than $4 trillion in assets, and represent the majority of new equity fund inflows. โ€ข Large difference between broad, market based index funds (like VTI) and niche index funds based on alternate approaches or subsets of the market. โ€ข Factor-based investing has credible academic evidence, but the primary issue in practice has been high fees.
  • 30. GOOD INVESTING IS BORING otherwise, you are doing it wrong.
  • 31. GOOD INVESTING IS BORING โ€ข No one wants to be average, but with investing, โ€œaverageโ€ is actually well above average. โ€ข You will beat most mutual funds, hedge funds & your peers with simple, low cost index funds. โ€ข Asset allocation explains ~90% of the variance in manager performance
  • 32. A RANDOM WALK DOWN WALL STREET โ€ข Over 40 years old, by famous Princeton economist Burt Malkiel โ€ข Most professionals fail to beat a simple market-weighted index, net of fees. โ€ข The fee is the killer. It means professionals have to reliably beat the index by more than their fee. โ€ข The ones who do, donโ€™t repeat for the next time period. โ€ข Keep your fees low by using index funds for each asset.
  • 33. RETAIL INVESTORS DO WORSE THAN THE PROS โ€ข Dalbar publishes research annually covering 20 years of retail investor returns. โ€ข The average equity investor underperformed the S&P 500 by 4.32% over the 20 year period from 1992-2011. ** โ€ข The overall S&P 500 return over the same time period was 7.75% with dividends reinvested. * โ€ข Biggest causes are high fees and market timing errors. * https://dqydj.com/sp-500-return-calculator/ ** https://www.dalbar.com/QAIB/Index
  • 34. MARKET TIMING IS TERRIBLE โ€ข History of money flowing into equities shows how badly people do. โ€ข Dalbar research consistently shows market timing as one of the main reason retail investors underperform the market. โ€ข You have to be right twice. โ€ข Just. Keep. Saving.
  • 35. ASSET CLASSES: WINNERS RARELY REPEAT โ€ข Asset classes vary in terms of historical return, but also vary in volatility โ€ข Movements of different asset classes vary in correlation โ€ข Asset class correlation has been increasing over time, but still varies. โ€ข Stay diversified. * https://research.wealthfront.com/whitepapers/investment-methodology/
  • 36. REBALANCING โ€ข Over long time periods, asset allocation will drift due to varied performance. โ€ข Tax efficient methods: intelligent dividend reinvestment, deposits, withdrawals. โ€ข Trigger-based rebalancing occurs only after a certain % drift from the ideal allocation. โ€ข Reduces risk over time, does not necessarily improve returns.
