Future Strategies For Inter-Dealer Brokers
 The current market is dominated by five inter-dealer brokers (IDBs). While the voice-broked
interbank market dominates the revenue pool, it is also the least profitable.
 IDBs face changing markets, margin compression and challenges from market trading. We
suggest three strategies: (1) build the first fully electronic rates platform; (2) build product-
specific networks with balanced flow and illiquid products; and (3) focus on higher-margin
businesses.
The structure of the market
IDBs play a key role in the markets by facilitating interbank liquidity. At present, the market is
dominated by a small number of players, namely: BGC, GFI, ICAP, Tradition and Tullet Prebon.
The market comprises five segments:
 Interbank Voice - provides interbank liquidity using voice channels;
 Interbank Electronic - provides interbank liquidity using electronic channels;
 Interbank Hybrid - provides interbank liquidity using partially electronic channels;
 Agency – matching trades from smaller buy-side and other market participants; here, IDBs
compete with market specialists and, to a lesser extent, banks;
 Market Info – where IDBs compete with exchanges, MTFs and information providers (e.g.
Thomson Reuters, Bloomberg and other) in providing data to market participants.
Revenue and profit pools
Regulatory changes have caused a considerable upheaval in IDB markets: in some areas, electronic
trading has grown while in others, liquidity has dried up. Currently, the IDB revenue pool is
dominated by interbank voice market – which is driven by rates products – and at a distance, agency;
revenue from electronic and info markets are much smaller. Each segment is under pressure, either
from margin compression or external competitors (e.g. Tradeweb’s entry into the Index CDS market).

The composition of the profit pool, however, is very different. The voice market has a large cost base
- driven by the commission-based system of paying brokers and high transaction costs. On this basis,
other business segments look more attractive. Brokers that created fully electronic trading platforms
in liquid markets (such as foreign exchange or government bond trading) have seen their profitability
increase and now dominate those markets. The agency business, with margins typically 3x higher
than the inter-bank market, has the second largest profitability pool.

Future strategies
Looking ahead we see three possible strategies for IDBs. Firstly, an IDB could gain the first-mover
advantage by building the first fully electronic rate derivatives electronic platform; second, growing
agency business in market segments where liquidity and margins are at a premium; and third,
focusing on higher margin inter-dealer business using hybrid solutions. We believe that the first
strategy carries the greatest risk, but offers the greatest benefit, while the last is the most cautious.

All rights reserved. 1 / 3 SW / CF / 23 February 2015 Future Strategies For Inter-Dealer Brokers  The current market is dominated by five inter-dealer brokers (IDBs). While the voice-broked interbank market dominates the revenue pool, it is also the least profitable.  IDBs face changing markets, margin compression and challenges from market trading. We suggest three strategies: (1) build the first fully electronic rates platform; (2) build product- specific networks with balanced flow and illiquid products; and (3) focus on higher-margin businesses. The structure of the market IDBs play a key role in the markets by facilitating interbank liquidity. At present, the market is dominated by a small number of players, namely: BGC, GFI, ICAP, Tradition and Tullet Prebon. The market comprises five segments:  Interbank Voice - provides interbank liquidity using voice channels;  Interbank Electronic - provides interbank liquidity using electronic channels;  Interbank Hybrid - provides interbank liquidity using partially electronic channels;  Agency – matching trades from smaller buy-side and other market participants; here, IDBs compete with market specialists and, to a lesser extent, banks;  Market Info – where IDBs compete with exchanges, MTFs and information providers (e.g. Thomson Reuters, Bloomberg and other) in providing data to market participants. Revenue and profit pools Regulatory changes have caused a considerable upheaval in IDB markets: in some areas, electronic trading has grown while in others, liquidity has dried up. Currently, the IDB revenue pool is dominated by interbank voice market – which is driven by rates products – and at a distance, agency; revenue from electronic and info markets are much smaller. Each segment is under pressure, either from margin compression or external competitors (e.g. Tradeweb’s entry into the Index CDS market). The voice market has a large cost base - driven by the commission-based system of paying brokers and high transaction costs. On this basis, other business segments look more attractive. Brokers that created fully electronic trading platforms in liquid markets (such as foreign exchange or government bond trading) have seen their profitability increase and now dominate those markets. Future strategies Looking ahead we see three possible strategies for IDBs. Firstly, an IDB could gain the first-mover advantage by building the first fully electronic rate derivatives electronic platform; second, growing agency business in market segments where liquidity and margins are at a premium; and third, focusing on higher margin inter-dealer business using hybrid solutions. We believe that the first strategy carries the greatest risk, but offers the greatest benefit, while the last is the most cautious.
