FINANCIAL ANALYSIS ON RECESSION PERIOD<br />1.1 Introduction<br />Financial analysis (also referred to as financial statement analysis or accounting analysis) refers to an assessment of the viability, stability and profitability of a business, sub-business or project.<br />It is performed by professionals who prepare reports using ratios that make use of information taken from financial statements and other reports. These reports are usually presented to top management as one of their bases in making business decisions. Based on these reports, management may:<br />Continue or discontinue its main operation or part of its business; <br />Make or purchase certain materials in the manufacture of its product; <br />Acquire or rent/lease certain machineries and equipment in the production of its goods; <br />Issue stocks or negotiate for a bank loan to increase its working capital; <br />Make decisions regarding investing or lending capital; <br />Other decisions that allow management to make an informed selection on various alternatives in the conduct of its business. <br />Comparing financial ratios is merely one way of conducting financial analysis. Financial ratios face several theoretical challenges:<br />They say little about the firm's prospects in an absolute sense. Their insights about relative performance require a reference point from other time periods or similar firms. <br />One ratio holds little meaning. As indicators, ratios can be logically interpreted in at least two ways. One can partially overcome this problem by combining several related ratios to paint a more comprehensive picture of the firm's performance. <br />Seasonal factors may prevent year-end values from being representative. A ratio's values may be distorted as account balances change from the beginning to the end of an accounting period. Use average values for such accounts whenever possible. <br />Financial ratios are no more objective than the accounting methods employed. Changes in accounting policies or choices can yield drastically different ratio values. <br />They fail to account for exogenous factors like investor behavior that are not based upon economic fundamentals of the firm or the general economy (fundamental analysis) [1]. <br />Financial analysts can also use percentage analysis which involves reducing a series of figures as a percentage of some base amount HYPERLINK quot;

Vertical or common-size analysis, reduces all items on a statement to a “common size” as a percentage of some base value which assists in comparability with other companies of different sizes [4].<br />Another method is comparative analysis. This provides a better way to determine trends. Comparative analysis presents the same information for two or more time periods and is presented side-by-side to allow for easy analysis.<br />What Does Recession Mean? <br />A prolonged decline in activity across the economy that lasts longer than a few months; recessions have a negative impact on industrial production, employment, real income, and wholesale-retail trade. Technically, a recession is said to have occurred when there have been two consecutive quarters of negative economic growth as measured by a country's gross domestic product (GDP).<br />1.1 (a) Investopedia explains Recession <br />Recession is a normal (albeit unpleasant) part of the business cycle; however, one-time crisis events can often trigger the onset of a recession. A recession generally lasts from 6 to 18 months. Interest rates usually fall are lowered in recessionary times to stimulate the economy by offering cheap rates at which to borrow money.<br />1.1 (b) Meaning of recession<br />An extended decline in general business activity. The National Bureau of Economic Research formally defines a recession as three consecutive quarters of falling real gross domestic product. A recession affects different securities in different ways. For example, holders of high-quality bonds stand to benefit because inflation and interest rates may decline. Conversely, stockholders of manufacturing firms will probably see company profits and dividends drop.<br />1.2 Problem statement<br />When an analyst, business executive, or student is dealing with a financial issue, or wishes to understand the financial implications and economic trade-offs involved in decisions about business investment, operations, or financing, a wide variety of analytical techniques—and sometimes rules of thumb—is available to generate quantitative answers. Selecting the appropriate tools from these choices is clearly an important part of the analytical task. Yet, experience has shown again and again that first developing a proper perspective for the problem or issue is just as important as the choice of the tools themselves. Therefore, this book not only presents the key financial tools generally used, but also explains the broader context of how and where they’re applied to obtain meaningful answers. To this end, the second chapter provides an integrated conceptual backdrop both for the financial/economic dimensions of systematic business management and for understanding the nature of financial statements, data, and processes underlying financial analysis techniques. All subjects are viewed in the context of creating shareholder value—a fundamental concept that is revisited in the final chapter on managing for shareholder value.<br />While the tools and techniques covered in this book are discussed and demonstrated in detail, the user must not be tempted to view them as ends in themselves. It’s simply not enough to master the techniques alone! Financial/economic analysis is both an analytical and a judgmental process which helps answer questions that have been carefully framed in a managerial context. The process is at its best when the analyst’s efforts are focused primarily on structuring the issue and its context, and only secondarily on data manipulation. We can’t stress enough that the basic purpose of financial analysis is to help those responsible for results to make sound business decisions within a relevant cash flow framework.<br />Apart from providing specific numerical answers, “solutions” to financial problems and issues depend significantly on the points of view of the various parties involved, on the relative importance of the issue, and on the nature and reliability of the information available. In each situation, the objective of the analysis must be clearly understood before pencil is put to paper or computer keys are touched—otherwise, the process becomes wasteful “number crunching,” even if the workload itself is eased by analytical software.<br />Management has been defined as “the art of asking significant questions.” The same applies to financial analysis, which should be targeted toward finding meaningful answers to these significant questions—whether or not the results are fully quantifiable. In fact, the qualitative judgments involved in finding answers to financial/economic issues can often count just as heavily as the quantitative results, and no analytical task is complete until these aspects have been carefully spelled out and weighed.<br />1.3 Objective:<br />1. The ratio is computed for each financial statement in the sample.<br />2. These values are arrayed (listed) in an order from the strongest to the weakest. In interpreting ratios, the “strongest” or “best” value is not always the largest numerical value, nor is the “weakest” always the lowest numerical value. (For certain ratios, there may be differing opinions as to what constitutes a strong or a weak value. RMA follows general banking guidelines consistent with sound credit practice to resolve this problem.)<br />3. The array of values is divided into four groups of equal size. Growth management,Scope of the research is not limited only to analyze the financial levels of the financial working in the Mahindra industry. <br />1.5 Research Methodology:<br />Source Of Data: <br />Secondary data is collected from Various journals  of Mahindra  company and Internet.<br /> Sampling Plan: Financial ratio analysis of Mahindra Industry.<br />Sampling size:  3 sampling size is taken (3 years balance sheet is taken 2006,2007,2008)<br />1.6 Limitation of study:<br />Since Financial sampling is used the findings may not be accurate to the funds  parameters.<br />Statistical tools used limits the testing and findings<br />Distribution of data collection is not confined to only one outlet.<br />Findings are general.<br />Due to non-availability of sufficient time and money a detailed study could not be made.<br />LITERATURE REVIEW<br />2.FINANCIAL RATIO ANALYSIS<br />Financial ratios are useful indicators of a firm's performance and financial situation. Most ratios can be calculated from information provided by the financial statements. Financial ratios can be used to analyze trends and to compare the firm's financials to those of other firms. In some cases, ratio analysis can predict future bankruptcy.<br />2.1 Objective:<br />To understand the information contained in financial statements with a view to know the strength or weaknesses of the firm and to make forecast about the future prospects of the firm and thereby enabling the financial analyst to take different decisions regarding the operations of the firm.<br />2.2 Ratio Analysis:<br />Fundamental Analysis has a very broad scope. One aspect looks at the general (qualitative) factors of a company. The other side considers tangible and measurable factors (quantitative). This means crunching and analyzing numbers from the financial statements. If used in conjunction with other methods, quantitative analysis can produce excellent results.<br />Ratio analysis isn't just comparing different numbers from the balance sheet, income statement, and cash flow statement. It's comparing the number against previous years, other companies, the industry, or even the economy in general. Ratios look at the relationships between individual values and relate them to how a company has performed in the past, and might perform in the future.<br />2.3 Meaning Of Ratio:<br />A ratio is one figure express in terms of another figure. It is a mathematical yardstick that measures the relationship two figures, which are related to each other and mutually interdependent. Ratio is express by dividing one figure by the other related figure. Thus a ratio is an expression relating one number to another. It is simply the quotient of two numbers. It can be expressed as a fraction or as a decimal or as a pure ratio or in absolute figures as “ so many times”. As accounting ratio is an expression relating two figures or accounts or two sets of account heads or group contain in the financial statements.<br />Ratio analysis is the method or process by which the relationship of items or group of items in the financial statement are computed, determined and presented. Ratio analysis is an attempt to derive quantitative measure or guides concerning the financial health and profitability of business enterprises. Ratio analysis can be used both in trend and static analysis. There are several ratios at the disposal of an annalist but their group of ratio he would prefer depends on the purpose and the objective of analysis.<br />While a detailed explanation of ratio analysis is beyond the scope of this section, we will focus on a technique, which is easy to use. It can provide you with a valuable investment analysis tool.<br />This technique is called cross-sectional analysis. Cross-sectional analysis compares financial ratios of several companies from the same industry. Ratio analysis can provide valuable information about a company's financial health. A financial ratio measures a company's performance in a specific area. For example, you could use a ratio of a company's debt to its equity to measure a company's leverage. By comparing the leverage ratios of two companies, you can determine which company uses greater debt in the conduct of its business. A company whose leverage ratio is higher than a competitor's has more debt per equity. You can use this information to make a judgment as to which company is a better investment risk. However, you must be careful not to place too much importance on one ratio. You obtain a better indication of the direction in which a company is moving when several ratios are taken as a group.<br />2.4 Objective Of Ratios<br />Ratio is work out to analyze the following aspects of business organization-<br />A) Solvency-<br />1) Long term<br />2) Short term<br />3) Immediate<br />B) Stability<br />C) Profitability<br />D) Operational efficiency<br />E) Credit standing<br />F) Structural analysis<br />G) Effective utilization of resources<br />H) Leverage or external financing<br />2.5 Forms Of Ratio:<br />Since a ratio is a mathematical relationship between to or more variables / accounting figures, such relationship can be expressed in different ways as follows –<br />A] As a pure ratio:<br />For example the equity share capital of a company is Rs. 20,00,000 & the preference share capital is Rs. 5,00,000, the ratio of equity share capital to preference share capital is 20,00,000: 5,00,000 or simply 4:1.<br />B] As a rate of times:<br />In the above case the equity share capital may also be described as 4 times that of preference share capital. Similarly, the cash sales of a firm are Rs. 12,00,000 & credit sales are Rs. 30,00,000. sothe ratio of credit sales to cash sales can be described as 2.5 [30,00,000/12,00,000] or simply by saying that the credit sales are 2.5 times that of cash sales.<br />C] As a percentage:<br />In such a case, one item may be expressed as a percentage of some other item. For example, net sales of the firm are Rs.50,00,000 & the amount of the gross profit is Rs. 10,00,000, then the gross profit may be described as 20% of sales<br />[ 10,00,000/50,00,000]<br />2.6 Steps In Ratio Analysis<br />The ratio analysis requires two steps as follows:<br />1] Calculation of ratio<br />2] Comparing the ratio with some predetermined standards. The standard ratio may be the past ratio of the same firm or industry’s average ratio or a projected ratio or the ratio of the most successful firm in the industry. In interpreting the ratio of a particular firm, the analyst cannot reach any fruitful conclusion unless the calculated ratio is compared with some predetermined standard. So it involves the comparison of two or more firm’s financial ratio at the same point of time. The cross section analysis helps the analyst to find out as to how a particular firm has performed in relation to its competitors. The firms performance may be compared with the performance of the leader in the industry in order to uncover the major operational inefficiencies. The cross section analysis is easy to be undertaken as most of the data required for this may be available in financial statement of the firm.<br />2] Time series analysis:<br />The analysis is called Time series analysis when the performance of a firm is evaluated over a period of time. By comparing the present performance of a firm with the performance of the same firm over the last few years, an assessment can be made about the trend in progress of the firm, about the direction of progress of the firm. Time series analysis helps to the firm to assess whether the firm is approaching the long-term goals or not. The Time series analysis looks for (1) important trends in financial performance<br /> (2) shift in trend over the years<br /> (3) significant deviation if any from the other set of datalt;br />3] Combined analysis:<br />If the cross section & time analysis, both are combined together to study the behavior & pattern of ratio, then meaningful & comprehensive evaluation of the performance of the firm can definitely be made. A trend of ratio of a firm compared with the trend of the ratio of the standard firm can give good results. For example, the ratio of operating expenses to net sales for firm may be higher than the industry average however, over the years it has been declining for the firm, whereas the industry average has not shown any significant changes.<br />The combined analysis as depicted in the above diagram, which clearly shows that the<br />ratio of the firm is above the industry average, but it is decreasing over the years & is<br />approaching the industry average.<br />2.9 Pre-Requisites To Ratio Analysis<br />In order to use the ratio analysis as device to make purposeful conclusions, there are certain pre-requisites, which must be taken care of. It may be noted that these prerequisites are not conditions for calculations for meaningful conclusions. The accounting figures are inactive in them & can be used for any ratio but meaningful & correct interpretation & conclusion can be arrived at only if the following points are well considered.<br />1) The dates of different financial statements from where data is taken must be same.<br />2) If possible, only audited financial statements should be considered, otherwise there must be sufficient evidence that the data is correct.<br />3) Accounting policies followed by different firms must be same in case of cross section analysis otherwise the results of the ratio analysis would be distorted.<br />4) One ratio may not throw light on any performance of the firm. Therefore, a group of ratios must be preferred. This will be conductive to counter checks.<br />5) Last but not least, the analyst must find out that the two figures being used to calculate a ratio must be related to each other, otherwise there is no purpose of calculating a ratio.<br />2.10 Based On Financial Statement<br />Accounting ratios express the relationship between figures taken from financial statements. Figures may be taken from Balance Sheet , P& P A/C, or both. One-way of classification of ratios is based upon the sources from which are taken.<br />1] Balance sheet ratio:<br />If the ratios are based on the figures of balance sheet, they are called Balance Sheet Ratios. E.g. ratio of current assets to current liabilities or ratio of debt to equity. While calculating these ratios, there is no need to refer to the Revenue statement. These ratios study the relationship between the assets & the liabilities, of the concern. These ratio help to judge the liquidity, solvency & capital structure of the concern. Balance sheet ratios are Current ratio, Liquid ratio, and Proprietary ratio, Capital gearing ratio, Debt equity ratio, and Stock working capital ratio.<br />2] Revenue ratio:<br />Ratio based on the figures from the revenue statement is called revenue statement ratios. These ratio study the relationship between the profitability & the sales of the concern. Revenue ratios are Gross profit ratio, Operating ratio, Expense ratio, Net profit ratio, Net operating profit ratio, Stock turnover ratio.<br />3] Composite ratio:<br />These ratios indicate the relationship between two items, of which one is found in the balance sheet & other in revenue statement. There are two types of composite ratios<br />a) Some composite ratios study the relationship between the profits & the investments of the concern. E.g. return on capital employed, return on proprietors fund, return on equity capital etc.<br />b) Other composite ratios e.g. debtors turnover ratios, creditors turnover ratios, dividend payout ratios, & debt service ratios.<br />2.11 Based On Function:<br />Accounting ratios can also be classified according to their functions in to liquidity ratios, leverage ratios, activity ratios, profitability ratios & turnover ratios.<br />1] Liquidity ratios:<br />It shows the relationship between the current assets & current liabilities of the concern e.g. liquid ratios & current ratios.<br />2] Leverage ratios:<br />It shows the relationship between proprietors funds & debts used in financing the assets of the concern e.g. capital gearing ratios, debt equity ratios, & Proprietary ratios.<br />3] Activity ratios:<br />It shows relationship between the sales & the assets. It is also known as Turnover ratios & productivity ratios e.g. stock turnover ratios, debtors turnover ratios.<br />4] Profitability ratios:<br />a) It shows the relationship between profits & sales e.g. operating ratios, gross profit ratios, operating net profit ratios, expenses ratios<br />b) It shows the relationship between profit & investment e.g. return on investment, return on equity capital.<br />5] Coverage ratios:<br />It shows the relationship between the profit on the one hand & the claims of the outsiders to be paid out of such profit e.g. dividend payout ratios & debt service ratios.<br />2.12 Based On User:<br />1] Ratios for short-term creditors: Current ratios, liquid ratios, stock working capital ratios.<br />2] Ratios for the shareholders: Return on proprietors fund, return on equity capital<br />3] Ratios for management: Return on capital employed, turnover ratios, operating ratios, expenses ratios<br />4] Ratios for long-term creditors: Debt equity ratios, return on capital employed, proprietor ratios<br />2.13 Ratio Analysis and Performance<br />Because there are so many tools for doing performance assessment, we must remember that different techniques address measurement in very specific and often narrowly defined ways. One can be tempted to “run all the numbers,” particularly given the speed and ease of computer spreadsheets. Yet normally, only a few selected<br />relationships will yield information the analyst really needs for useful insights and decision support. By definition, a ratio can relate any magnitude to any other—the choices are limited only by the imagination. To be useful, both the meaning and the limitations of the ratio chosen have to be understood. Before beginning any task, therefore, the analyst must define the following elements:<br />• The viewpoint taken.<br />• The objectives of the analysis.<br />• The potential standards of comparison.<br />Any particular ratio or measure is useful only in relation to the viewpoint taken and the specific objectives of the analysis. When there is such a match, the measure can become a standard for comparison. Moreover, ratios are not absolute<br />criteria: They serve best when used in selected combinations to point out changes in financial conditions or operating performance over several periods and as compared to similar businesses. Ratios help illustrate the trends and patterns of such changes, which, in turn, might indicate to the analyst the risks and opportunities<br />for the business under review. <br />A further caution: Performance assessment via financial statement analysis is based on past data and conditions from which it might be difficult to extrapolate future expectations. Yet, any decisions to be made as a result of such performance assessment can affect only the future—the past is gone, or sunk, as an economist would call it. No attempt to assess business performance can provide firm answers. Any insights gained will be relative, because business and operating conditions vary so much from company to company and industry to industry. Comparisons and standards based on past performance are especially difficult to interpret in large, multibusiness companies and conglomerates, where specific information by individual lines of business is normally limited. Accounting adjustments of various types present further complications. To deal with all these aspects in detail is far beyond the scope of this book, although we’ll point out the key items. The reader should strive to become aware of these issues and always be cautious in using financial data.<br />To provide a coherent structure for the many ratios and measures involved, the discussion will be built around three major viewpoints of financial performance analysis. While there are many different individuals and groups interested in the success or failure of a given business, the most important are:<br />• Managers.<br />• Owners (investors).<br />• Lenders and creditors.<br />Closest to the business on a day-to-day basis, but also responsible for its long-range performance, is the management of the organization, whether its members are professional managers or owner/managers. Managers are responsible and accountable for operating efficiency, the effective deployment of capital, useful human effort, appropriate use of other resources, and current and long-term results—all within the context of sound business strategies.<br />2.14 Management’s Point Of View<br />Management has a dual interest in the analysis of financial performance:<br />• To assess the efficiency and profitability of operations.<br />• To judge how effectively the resources of the business are being used.<br />Judging a company’s operations is largely done with an analysis of the income statement, while resource effectiveness is usually measured by reviewing both the balance sheet and the income statement. In order to make economic judgments, however, it’s often necessary to modify the available financial data to reflect current economic values and conditions.<br />The same statements are shown here in We’ll use this information for the remainder of this chapter. The following types of ratios frequently are used:<br />2.15 Liquidity Ratios:<br />Liquidity ratios provide information about a firm's ability to meet its short-term financial obligations. They are of particular interest to those extending short-term credit to the firm. Two frequently used liquidity ratios are the current ratio (or working capital ratio) and the quick ratio.<br />2.15 (1) Items Required in Liquidity Ratio:<br />Current Assets<br />Current Liabilities<br />Inventory<br />Cash<br />Marketable Securities<br />2.15 (a) Current Ratio : <br />Current Ratio: Current Ratio establishes relationship between the current assets and current liabilities and measures the ability of the firm to meet current liabilities.<br />Current Ratio  = Current AssetsCurrent Liabilities<br />This ratio indicates the rupees of current assets available for each rupee of current liability / obligation. The higher the ratio, larger is the ability to meet current obligations and greater is the safety of funds of short-term creditors. Depending upon the industry the ratio may vary between 1.5 to 3.5 though the rule of thumb is 2.<br />2.15 (b) Quick Ratio :<br /> Liquid Ratio or Acid Test Ratio or Quick Ratio: Liquid Ratio measures the ability to meet the current liabilities from the current assets which are readily or quickly convertible into cash (Current Assets less Inventory & Pre-paid expenses). Inventory is not readily convertible into cash and hence to be excluded.<br />Quick Ratio  =  Current Assets - InventoryCurrent Liabilities<br />It is called Acid Test Ratio since it is more severe and stringent test. Rule of thumb is 1.<br />2.15 (c) Cash Ratio/ Absolute Liquid Ratio : <br />Cash Ratio / Absolute Liquid Ratio: Absolute Liquid Assets are considered here. This might result in an increase in demand for tractors.<br />In India, the penetration of tractors is 10 tractors per 1000 hectares of cropped area, which is much below the world average of 19 tractors for the same. Thus there is scope for the demand to increase. <br />3.20 (d) Threats:            <br />The company has a history of having invested in unrelated diversifications such as telecom, holiday and resort inns, financial services, etc. which it has hived off as subsidiaries from time to time when these turned unmanageable. This is a cause for concern as such diversifications could divert the company's attention from its core business.
