Like most people, you probably look at the balance in your bank account to gauge our financial performance. If the overall balance increased this month, you likely take that as a sign that you’ve done a good job of managing your finances. If it has gone down, that is a clue that you need to tame yourself a little more next month. Because the cash inflows and outflows occur close in time to the activities that cause those cash flows, using your bank balance tends to give a decent measure of financial performance. This is a cash basis of accounting. The cash basis of accounting records revenues when cash is received and expenses when cash is paid.
However, the cash basis of accounting doesn’t measure financial performance very well when transactions are conducted using credit rather than cash. The problem is that credit often introduces a significant delay between the time an activity occurs and the time it impacts the bank account balance. So, what accounting method is preferred?
Generally accepted accounting principles requires the use of the accrual basis of accounting. The accrual basis of accounting records revenues when they are earned and expenses when they are incurred , regardless of the timing of cash receipts or payments.
Part I Revenues are earned when goods or services are provided to customers at a determined price and with reasonable assurance of collection. Part II Expenses are incurred when the economic benefits of an item are used up in the current period, resulting in a decrease in the company’s resources. Let’s take a closer look at accrual-based measurement of revenues and expenses.
Recognizing revenues when they are earned means a company reports revenue when it performs the acts promised to the customer, regardless of when the customer pays cash. The timing of the cash receipt does not dictate when revenues are reported. Instead, the key factor in determining when to report revenue is whether the company has done what it promised.
Part I This means that cash can be received at three different points. Part II First, Cash can be received in the same period as the promised acts are performed. Part III Second, Cash is received in a period before the promised acts are performed. Part IV Third, Cash is received in a period after the promised acts are performed.
Receiving cash in the same period as the promised acts are performed is a common occurrence for Supercuts stores because c ustomer typically pay within a few minutes of getting a haircut. In this situation, the company reports an increase in cash and an increase in revenue.
Sometimes customers pay in advance of receiving services or goods from a company. For example, Supercuts receives cash for gift certificates, but the haircut services will be provided in the future. When cash is received before promised acts are performed, the company receiving the cash will report an increase in cash and an increase in a liability, called unearned revenue , which represents the obligation to perform the acts in the future. When the services are eventually performed, the company will report a decrease in unearned revenue, the liability account, and an increase in revenue.
Sometimes customers pay for services or goods after they have received them. This typically arises when companies sell to customers on account. In these cases, when the company performs the services, the company reports an increase in its revenues and an increase in its accounts receivable, an asset account. In the future, when the customer pays the cash, the company reports an increase in cash and a decrease in accounts receivable.
Part I Companies encounter a variety of costs when running a business. The cost of an item is the amount of resources used to obtain it. A cost is said to be incurred when the company pays the cash or uses credit to obtain them. Initially, when costs are incurred, accountants must decide whether to report them as assets or expenses. Part II Costs that do not benefit future periods are immediately reported as expenses on the income statement when they are incurred. Part III Costs that have probable future economic benefits are capitalized initially as assets (on the balance sheet). A capitalized cost is the cost that is reported as an asset on the balance sheet. Part IV Later, costs are transferred from assets to expenses (on the income statement) when the assets’ future benefits are used up.
